Tax framework

According to Section 18 Paragraph 1 No. 1 of the German Income Tax Act (EStG), lawyers are considered freelancers. Their income is therefore generally not subject to trade tax but is assessed under income tax law. Revenue primarily derives from client fees, which are paid regularly, but can also be supplemented by project-related activities, which must be correctly recorded for tax purposes and allocated to the appropriate periods.


The situation is more complex for management consultants. The term is not legally protected and encompasses a broad range of activities. For tax purposes, the decisive factor is whether the activity qualifies as freelance work under Section 18 Paragraph 1 No. 1 of the German Income Tax Act (EStG) or as a commercial activity. According to German case law, freelance status is only recognized if the activity meets the high standards of a "consulting business economist." Otherwise, it is classified as a commercial activity, subject to corresponding trade tax liability.


Management consultants with an international focus frequently encounter VAT issues in cross-border projects. The correct distinction between taxable and tax-exempt services plays a crucial role here, as misclassifications can lead to subsequent tax assessments from the tax authorities.
